I was thinking something similar, though Beasts will have to have some sort of community in order to keep evolving towards a higher state. It would suck if you were extremely powerful, but speciated to the point where you couldn't breed with anything.
Also, I think feeding the Kraken big food would make it happy.

If you're a beast you probably won't be able to construct a house, but what about digging holes in the ground or in the trees and use as a den? Sounds natural

Or finding a cave. One would think a cave would be hot real estate for beasts. So players would be wary of entering them. Good idea.

Very true, on both counts. I think being able to reproduce with anything within the same loose evolutionary tree would probably be fine, and the offspring would have a randomly-selected smattering of the parents' attributes. The closer level/evolution-wise the better; the further apart, the less predictable results. (Though it would be funny to crossbreed a horse and a dragon and get fire-breathing horses. Sounds natural That sounds like the logical step, but at the same time, beasts will never be able to compete with humanoids in terms of being able to fortify defenses. Building walls of stone and gates of iron would trump any ditch or cavern. Although, a wily cave-dweller could very well create pit traps and the like to snare unwary adventurers, and flying dragons could make homes in sheer cliff faces where no humanoid could ever reach on foot.
